I have a faculty member who has a pending NSF proposal with a 3 year project period and is considering taking a phased retirement package.
The provost wants to know if this is allowed with NSF and what the implications to the university would be. Would it be possible to put the person on the project as a PI and pay him in a research associate role or something similar? Any advice would be greatly appreciated!!

Since the award is being made to your institution for the conduct of the proposed research, your institution will likely have some flexibility as long as there is expertise to complete the project as funded. I suggest reaching out to the NSF program office for advice.
